It allowed the credit markets, thanks to the backing of the GSE's, to dole out loans to those who couldn't afford them. Once enough of those loans went bad, the economy collapsed. Had there been more oversight back in the early to mid 2000's, that likely would not have happened.

Another fact which supports the argument of the Fed being the primary culprit behind the bubble was pricing of commercial real estate. Commercial real estate was also in a bubble, and it wasn't driven by subprime mortgages. There was CMBS for certain, but it was a fraction of the residential mortgage market.
